Q: Will this work on dark green felt?

Because it's a black pen it works VERY well on white or other lighter colors. If your fabric can be ironed, this will work.

Q: If I draw something in pencil does it trace over well?

For me, it works well. I mostly use tracing paper, but it doesn't seem to affect pencil. Just be aware that the lines are much thicker so fine detail will be lost

Q: Do you trace the design onto tracing paper and then go over the line with the pen and then iron it onto your fabric?

Kind of. Print out the design on computer paper, go over it with the pen and then iron it on - same idea but there may be a different pen for tracking paper - never tried it that way. It would probably work.
